Many home-loan borrowers keep lakhs in a savings account "just in case". That money earns a little interest, while the home loan charges much more. A home loan overdraft lets that same money cut your loan interest, and you can still take it out when you need it. This guide explains how these accounts work, what they cost, and who they suit.
What is a home loan overdraft?
It is a home loan linked to an account where you can park spare money. Interest is charged only on the loan amount minus the money parked. You still pay a normal EMI (equated monthly instalment: the fixed monthly payment).
Lenders build these in two main ways:
- The loan itself is an overdraft. SBI's MaxGain is an example. SBI says the home loan is sanctioned as an overdraft. You pay EMIs as usual, and the overdraft limit (called drawing power) is cut each month by the principal part of the EMI.
- The loan is linked to a savings account. Bank of Baroda's Max Savings Home Loan is an example. The bank counts the credit balance in the linked savings account at the end of each day against the loan, and reduces interest accordingly. That savings account itself earns zero interest.
Product names and rules differ from lender to lender. Always read the product page and sanction letter.
How does parking money cut your interest?
Say you owe ₹40,00,000 and have ₹5,00,000 parked. Interest is charged as if you owe ₹35,00,000. Your EMI stays the same. Because less of each EMI goes to interest, more goes to principal. So the loan shrinks faster and ends sooner.
The key point: the ₹5,00,000 is still yours. If you need it, you can withdraw it, within the lender's rules. Your interest then goes back up on that amount.
Worked example: ₹40 lakh loan with money parked
Loan: ₹40,00,000 at 8.5% a year for 20 years (240 months). The standard EMI formula gives an EMI of ₹34,713.
EMI = P × r × (1 + r)^n ÷ ((1 + r)^n − 1), where P = ₹40,00,000, r = 8.5% ÷ 12 ÷ 100, and n = 240.
Over 20 years, total interest is ₹43,31,103. Now suppose you keep a fixed sum parked from the first month and never touch it. We ran the numbers month by month:
| Amount parked | Loan can be closed in | Total interest | Interest saved |
|---|---|---|---|
| Nothing | 240 months | ₹43,31,103 | — |
| ₹2,00,000 | 212 months | ₹35,44,881 | ₹7,86,222 |
| ₹5,00,000 | 178 months | ₹26,59,472 | ₹16,71,631 |
| ₹10,00,000 | 135 months | ₹16,58,198 | ₹26,72,905 |
"Loan can be closed" means the month when the parked money is enough to clear what is left. This assumes the same rate throughout. Real life is messier: rates change and your balance goes up and down. But the direction is clear. Every rupee parked saves interest at the loan rate.
Is it better than a fixed deposit or prepayment?
Against a fixed deposit (FD): In year one, ₹5,00,000 parked against an 8.5% loan saves about ₹42,500 in interest. The same money in an FD at, say, 6.5% would earn ₹32,500. FD interest is generally taxed as "income from other sources" at your slab rate. At a 30% slab, that is about ₹22,750 after tax, before cess. Interest you avoid paying is generally not treated as income. Check with a tax adviser for your own case.
Against prepayment: The maths is almost the same. Prepaying ₹5,00,000 on day one of the same loan, with EMI unchanged, also ends it in about 178 months. The difference is control. Prepaid money is gone. Parked money can be taken back in an emergency.
So an overdraft suits people who want the saving of a prepayment but are not ready to give up the cash.
What does a home loan overdraft cost?
- The rate. Compare the overdraft product's rate with the lender's regular home loan rate. If the overdraft version is priced higher, you need a big enough average balance to make up for it.
- Fees. Check processing fees, any account charges, and conversion fees if you are moving an existing loan.
- Lost savings interest. In linked-account products, the savings account may earn no interest at all, as in Bank of Baroda's product.
- Prepayment charges. For floating-rate loans to individuals for non-business purposes, RBI's directions bar prepayment charges on loans sanctioned or renewed on or after 1 January 2026. Bank of Baroda also lists pre-closure charges as nil.
Here is a break-even check. Suppose, as a test case, the overdraft rate were 0.25 percentage point higher, at 8.75%. On ₹40,00,000, the extra rate costs about ₹10,000 in the first year. Parked money saves 8.75% a year. So you would need an average of about ₹1,14,000 parked just to break even. That is roughly 3% of the loan. Below that, the regular loan is cheaper.
Who should use a home loan overdraft?
It may suit you if:
- You keep a large emergency fund or savings balance for months at a time.
- You get big lump sums, such as a bonus, business income or rent.
- You want to cut interest but keep access to the cash.
- You have the discipline not to spend money just because it is easy to withdraw.
It may not suit you if:
- Your balance is usually low. You may pay a higher rate for little benefit.
- You are likely to treat the overdraft as spending money. Withdrawals put your interest back up.
- Your lender offers a much lower rate on its regular home loan.
Can you move an existing home loan to an overdraft?
Ask your lender. Some lenders may convert an existing loan to their overdraft product, usually with a fee and fresh paperwork. You can also move to another lender that offers one, through a balance transfer. Compare the rate, fees and the break-even balance first.
While you are asking, also check your benchmark. If your loan is still on MCLR or base rate, ask about moving to a repo-linked rate. Lenders decide what they offer, but asking is free.
What about tax on home loan interest?
If you claim a tax deduction for home loan interest under the old tax regime, paying less interest can mean a smaller deduction. For a self-occupied home this happens only if your yearly interest falls below the ₹2,00,000 limit. The interest saved is usually still worth more than the tax lost, but your case depends on your tax regime and slab. If you withdraw overdraft money for other uses, interest on that part may not qualify. Check with a tax adviser.
